May 28, 2010 I have uploaded a series of video on www.youtube.com with user name of drthomaswu08 that you can view. The topic is on using binomial tree to value options. There are 13 short clips of about 5 minutes each. You can also find them by searching under "binomial tree option"
   
May 27, 2010 I have just uploaded the final exam review questions here to do on June 2. Please try them and we will go through the answers on June 2. I have also included the excel that you have seen in class that price options using binomial trees. I have deliberately kept the valuation of calls and puts and European and American separate so that you can better review the calculation process. These are available in the Course Outline and Lecture Notes section. In addition. I will prepare today and upload to youtube a series of video on how to do a binomial step-by-step in details. My account at youtube is drthomaswu08, you can search using this or search for binomial tree. I should have them uploaded before Saturady May 29. Please review those video if you are not sure how to do the binomial tree in details.
   
May 20, 2010 Please make sure that you download the mid-term test and the in-class project guideline from i-space. For the in-class project guideline, it provides more details on the project which you will do on Wednesday May 26. We will go through the mid-term test in more details on Wednesday June 2 during our review session, and we will also go through other review questions on various topics as well.
   
May 11, 2010 There will be a make up session on Wednesday May 19 in Room C304. There is also a review session on Wednesday June 2 in Room E302 during which we will review the topics that we have done in this class.
   
April 27, 2010 We did a practice question on April 21 on Lecture 8 material. We used a 3 period change in asset price to trace the value of the call. In t=2 part, the call price is $7.50 as stated, intrinsic value is $5.00, and time value is $2.50. In the line right below that it also say that the call price is $1 and no time value. This line is incorrect as it was copied and pasted but I have not erased it from that section. So please ignore those last two lines.

April 13, 2010

Due to heavy fog around Zhuhai, the ferry to and from Hong Kong was cancelled today. We will have a make-up class for this lecture. In the mean time, I have prepared some online material that you can review prior to our make-up class. This is a summary of lecture 8 which we will discuss again in the make-up class. I have changed the format of the files this time. Previously, I have embedded the windows media file within a flash files for securites reasons; however, the windows medai control is lost. For this time, I have left the files as windows media so that you can download directly from the web and listen to the wma directly from your computer.

 
   
April 5, 2010 I have just uploaded a flash showing how to derive lecture 2 tutorial questions 1 and 2. The answers to the other questions in the lectures are good at explaining, so I have only do these two questions. Download Lecture 2 Tutorial Question 1 and Tutorial Question 2. Please email me if you have other questions. But as I have said in the last class, it is important to be able to do and understand all the tutorial questions.

March 30, 2010 For your mid-term test, only chapters 2, 3, 4, 5, and 6 are covered. Chapter 7 on swaps is not part of the material that will be included in the mid-term test.
   
March 16, 2010 The assignment is available for downloading on iSpace, please download from there. It is due on March 31, 2010.
   
March 9, 2010 The assignment will be distributed on Tuesday, March 16. For lectures notes before class, please go to iSpace. Ivonne will be send to you the password for access. The answer to previous lectures' tutorials are available there as well. I will post the marked lecture slides on here in case you were not able to copy down all the notes during class. I will also prepare some notes on how to do the tutorial in a few days.

A summary of our discussion during the lecture is provided here for your reivew.

February 23, 2010 We did an introduction to futues, options, and other derivatives products. In particular, we discussed briefly; (a) forwards, (b) futures, (3) call and put options, (4) stock index and currenty futures, and (5) the users of derivatives (hedgers, speculators, and arbitragers). In the tutorial session, we did two payoff diagrams for call options.
   
March 2, 2010 We looked at the basic operations of the futures market, including margin requirements and its operation. Then we compared the differences between forward and futures before looking at the payoff of the forward and futures contracts.
   
March 9, 2010 We went throught quite a bit of material today including:
 
  • the use of Treasuries and LIBOR as benchmark for risk free interest rate to use,
  • the conversion of interest rate to continuous compounding and back,
  • the use of zero rates to discount and value a bond,
  • the use of bootstrapping method (with continuous compounding) to find a spot zero rate curve,
  • forward rates and how they are derived from the set the spot zero rates,
  • forward rate agreements (FRAs) and how to determine their profit and loss positions, and
  • the thories of term structure of interest rates.
   
March 16, 2010 We discussed the following topics today:
 
  • the arbitrage process,
  • the determination of forward / futures value with no income or cost,
  • the determination of forward / futures value with discrete dollar amount income,
  • the determination of forward / futrues value with cotinuous yield,
  • valuation of the forward / futures contact after the initial agreement date.
   
March 23, 2010 We went through the following topics today:
 
  • calculation of forward / futures value with no income and with income,
  • the determination of forward / futures value for a stock index with a continuous dividend yield,
  • the determination of forward / futures value for currencies,
  • the determination of forward / futures value for commodities,
  • the concept of cost of carry,
  • the concept of contango and backwardation,
  • option payoff diagram, and
  • valuation of FRA after issuance.
   
March 30, 2010 We worked on the following topics today:
 
  • day count convention for bonds,
  • dirty vs clean prices,
  • calculation of futures price for bond including accrual interest and conversion factor adjustment,
  • Eurodollar futures, and
  • duration hedging.
   
April 20, 2010 We discussed the following topics today:
 
  • the basics of options,
  • types and terminologies of options,
  • margins calculation for options, and
  • the payoff of a strangle.
   
April 21, 2010 We went through the following topics today:
 
  • two long practice questions using the covered call and protective put strategies,
  • including calculation of moneyness, amount of moneyness, intrinsic value, time value, and margin requirements,
  • the six factors (time, volatility, price, strike, risk free rate, dividend) that affect option value and how,
  • put call parity and rationale behind it, and
  • an overview of the other option strategies like bull spread, bear spread, straddle, and strangle.

April 27, 2010 We discussed the following topics today:
 
  • the six factors that affect option value,
  • the upper and lower bound of option prices,
  • put call parity,
  • option strategies using an underlying asset and an option including covered call and protective put,
  • option strategies using same option types including bull and bear spreads, butterfly, and calendar spreads,
  • option strategies using different option types including straddle. strangle, strips and straps, and
  • an overview of option valuation using binomial trees.
   
May 11, 2010 We went through the following topics today:
 
  • binomial tree to value call and put European and American options,
  • calculation of u, d, p, and 1-p,
  • use u and d to estimate the price path and ending value of the underlying asset at option maturity,
  • determine the value of the option at maturity (or at each node if American) and find the value of the option today.
   
May 21, 2010 Other topics we had discussed:
 
  • European options valuation using the Black-Scholes formula,
  • using Black-Scholes to calculate the price of European options with dividends,
  • using Black-Scholes to estimate the price of American options with dividends,
  • revisited the concept of put-call parity,
  • introduction to the Greeks of option valuation - delta, gamma, vega, theta, and rho,
  • interest rate swaps, and
  • currency swaps.

Teaching Method

The course consists of class lectures and tutorials. Students should attend all lectures and tutorials. Attendence will be taken and there is a required minimum attendence level. Students should have read and be familiar with assigned readings and related materials before class. Students should also work through practice questions and be familiar with the use of a financial calculator.

   
Grading Policy All university policies concerning acceptable student behavior apply for this course. In particular, unscholarly actions prohibited by the university should be avoided to prevent regretable results from these actions.
   
Calculator Policy

For this course, a general purpose non-financial calcuator can be used. Students who do not have ready access to a financial calculator should be able to perform all the required analysis and calculations using a general purpose non-financial calculator for the tutorials, assignments, mid-term test, and final examination.

You can also use a non-programmable financial calculator for the tutorials, assignment, mid-term test, and final examination. Common financial calculators are HP12c and TI BAII PLUS. User manual in simplified chinese and a tutorial for the HP12c can be found here and a simple tutorial for the HP12c can be found here. User manual for the TI BAII can be found here.

Regardless of the types of calculators used for this course, students are responsible for their own equipment and they cannot be shared in a quiz, test, or examination situation. As a result, students MUST bring their own calculators to each class. In addition, each student must be proficient in the use of their own equipment.

Electronic translators CANNOT be used for quiz, test, or examination situations, but they can be used during class (only with volume off) and your own study time.
